The self hosted one (I haven't shown it off yet). I never upgraded the blogging4life blogs so they have no problems at all. It's one I'm hosting with hostgator that I have to do wierd things to get it to work.

Have you tried the wp-admin .htaccess fix thats talked about in this article
WordPress › Support » 2.5 Image/Media Uploader problems

Your wp-content folder needs to be writable (755)

You can try using this plugin as a work around

http://dd32.id.au/wordpress-plugins/add-from-server/

You will have to ftp the images to your server, you can then use the plugin to add the images to your blogs file system.
